Temp Gauge Light Flashing, Any Ideas ??

I've just had the engine out of my 1990 1.6TD and since the red light in the temp gauge flashes. The gauge level reading sits in the middle when its been running, there doesn't seem to be any air locks and all the pipes front to rear are getting warm. When I unplug the sensor in the water pipes between the head and the oil cooler the light stops flashing. I've cleaned the connections up on the plug but still the same.
What is the light for, overheating or something else, I'm not sure because I dont have the owners manual. Does anyone know what that sensor is for and what the one in the back of the head is for ?
Am I looking at a faulty sensor ?
Sorry for all the questions
Any help welcome.
Thanks.

I think the light will flash if:

a) Coolant level is low - sensor in expansion tank.

b) Coolant too hot. Not sure if this uses the same sensor as the needle on the gauge, or whether there's another 'too hot' sensor somewhere though.

I could be wrong though. I'm bus-less at the moment, and my Haynes book-o-lies was in my last bus somewhere...
